Abstract

This paper analyzes how cognitive biases influence option pricing through its most widely observed operational summary variable, implied volatility, with the aim of demonstrating that implied volatility functions as a barometer of collective beliefs and not merely as a statistical inference of future risk; the methodology follows a theoretical review design supported by recent empirical evidence on volatility indices, connectivity, and microstructure, integrating behavioral finance literature and studies applied to options markets and derivative indicators; the argument is developed by articulating three central heuristics—availability, anchoring, and overconfidence—to explain why the volatility curve exhibits persistent asymmetries that go beyond the assumptions of rationality and constant volatility, and why these asymmetries intensify when the memory of crises and loss aversion reshape the demand for protection and the willingness to pay for convexity; the main conclusion holds that implied volatility is a hybrid construct whose quantitative component arises from models, hedging, and no-arbitrage constraints, while its qualitative component stems from aggregate sentiment under uncertainty, making the volatility smile and skew maps of fear and greed—useful for risk management, but also indicative of behavioral frictions and limits to informational efficiency in derivatives financial contract.
